Lump sum or lifetime income — the central tradeoff
When a pension plan offers you the choice between a one-time lump sum and a lifetime monthly annuity, you are essentially being asked to price your own longevity. Take the lump sum and you own the investment risk — but also the upside if markets perform well. Take the annuity and you hand that risk to the insurer in exchange for a guaranteed check every month, no matter how long you live.
How the break-even calculation works
The break-even age answers the most fundamental question: how long before the annuity has paid back what you gave up? This calculator defines break-even as the month when cumulative annuity payments first equal the original lump sum amount — your payback period.
The math iterates month by month, accumulating each payment (adjusted for COLA if applicable) until the running total crosses the lump sum. Divide those months by 12, add your current age, and you have the break-even age.
Note that this payback break-even is the most intuitive and conservative benchmark. A more aggressive comparison — when cumulative annuity exceeds the lump sum's compounded value (which keeps growing) — would require a far longer horizon and is shown separately in the chart and schedule. The annuity's implicit IRR addresses this from the other direction: at what return rate do the two strategies produce equivalent lifetime value?
If you live past the break-even age, you have recovered the lump sum in cash flow. The longer you live beyond it, the more you benefit from the annuity's guaranteed income stream. If you die before it, the lump sum route would have preserved more wealth for your heirs.
The implicit rate of return
A complementary way to evaluate the annuity is to find its implicit IRR — the annual return the lump sum would have to earn to exactly match total lifetime annuity payments. If you can reliably invest the lump sum and beat that rate, the lump sum is mathematically superior. If you cannot — or are unwilling to take that risk — the annuity wins.
This rate typically falls between 3% and 6% for most pension offers, which means that cautious investors, those uncomfortable with sequence-of-returns risk, or those without strong investment discipline often find the annuity to be the smarter choice.
Longevity risk is asymmetric
The annuity's greatest feature is also invisible in the math: it pays forever. A lump sum, no matter how well invested, can run out. This asymmetry is why financial planners often recommend the annuity for retirees without other guaranteed income sources, even when the break-even age looks unfavorable on paper.
Joint-and-survivor and COLA options
If you choose a joint-and-survivor option, your monthly payment is reduced — often by 10% to 25% — but continues at some fraction (typically 50% to 100%) after your death for a surviving spouse. The COLA provision, if available, increases payments annually with inflation, shifting the break-even calculation in favor of the annuity over time.
What this calculator does not model
This tool compares the pure financial math. It does not model income taxes (annuity payments are generally fully taxable; lump sum rollovers to an IRA are not), PBGC insurance limits on plan insolvency, or your specific estate planning goals. Those factors can materially shift the answer.
